1. Basic Ideas: Output, Goods, Stocks, and Flows
- Economic wealth depends on how resources are used to create a flow of production, not only on the possession of natural resources.
- Final goods are meant for final use and do not pass through any further production stages.
- Consumption goods are final goods used by ultimate consumers, such as food, clothing, and recreation services.
2. Circular Flow of Income and the Three Methods of Measuring GDP
- In a simple economy, households receive factor incomes from firms and spend them on goods and services produced by firms.
- The four factor payments are wages for labour, interest for capital, profit for entrepreneurship, and rent for land.
- The circular flow shows that spending by households becomes revenue for firms, and revenue from firms becomes income for households.
3. National Income, Personal Income, and Related Aggregates
- GNP equals GDP plus net factor income from abroad.
- NNP equals GNP minus depreciation.
- National Income equals NNP at market prices minus net indirect taxes.
4. Real GDP, GDP Deflator, CPI, WPI, and Welfare
- Nominal GDP is GDP valued at current prices.
- Real GDP is GDP valued at constant prices.
- Real GDP is used to compare production across time because it removes the effect of price change.
