Meaning and Need of Adjustment Entries

  • Adjustment entries are made to find correct profit or loss and correct financial position.
  • They also record omitted transactions, complete incomplete accounts, rectify errors, record accrued income or expenses, and make provisions such as depreciation and doubtful debts.
  • Accounts given in the trial balance are shown at one place only.

Closing Stock or Unsold Stock

  • Closing stock means goods remaining unsold at the end of the accounting period.
  • It is valued at cost price or realisable value whichever is less as per AS-2.
  • Principle of prudence means probable losses are considered, but unrealised gains are not taken into account.

Outstanding Expenses, Prepaid Expenses, Accrued Income, and Income Received in Advance

  • Outstanding expenses are expenses due but not paid at year end.
  • Outstanding expenses are added to the related expense and shown as liabilities.
  • Prepaid expenses are expenses paid in advance whose benefit is for the next year.

Depreciation and Related Adjustments

  • Depreciation is the fall in value of fixed assets due to use or passage of time.
  • It is shown on the debit side of Profit and Loss Account.
  • When given in the trial balance, depreciation is shown only once in the Profit and Loss Account.
