1. Meaning of Foreign Exchange and Foreign Exchange Rate

  • Foreign exchange means all currencies other than the domestic currency of a country.
  • For India, foreign exchange includes currencies such as US Dollar, British Pound, Kuwaiti Dinar and Pakistani Rupee.
  • The rate of exchange is the price at which one currency is exchanged for another.

2. Depreciation, Appreciation, Devaluation and Revaluation

  • Depreciation means a fall in the free market value of domestic currency in terms of foreign currency.
  • Appreciation means a rise in the free market value of domestic currency relative to foreign currencies.
  • Devaluation is an official government action to decrease the value of domestic currency under a fixed exchange rate system.

3. Fixed Exchange Rate System

  • Under a fixed exchange rate system, the exchange rate is officially declared and fixed.
  • Only a very small change from the fixed value is possible.
  • The Gold Standard System from 1870-1914 was a fixed exchange rate system.

4. Merits and Demerits of Fixed Exchange Rate

  • Fixed exchange rates promote international trade because foreign payments become certain.
  • Fixed exchange rates promote international investment because long-term capital flows become more secure.
  • Fixed exchange rates reduce fear of speculation.
