Meaning and Importance of the Accounting Equation
- The accounting equation states Assets = Liabilities + Capital.
- It shows the relationship between what a business owns, what it owes, and the owner's claim.
- Assets are resources owned by the business, such as cash, goods, furniture, and debtors.
Effect of Transactions on the Accounting Equation
- Every transaction changes either assets, liabilities, or capital.
- A transaction may increase one item and decrease another item, but the equation must remain balanced.
- Gobind commenced business with capital of ₹60,000, so Cash became ₹60,000, Liabilities remained Nil, and Capital became ₹60,000.
Meaning of Account, Debit, and Credit
- An account is a formal record of all transactions relating to changes in a particular item.
- Individual accounts are opened for every debtor and creditor and for each head of expense, revenue, asset, and liability.
- An account has two parts: debit on the left side and credit on the right side.
Modern Classification of Accounts and Rules of Debit and Credit
- According to the modern approach, all accounts are classified into five categories: asset, liability, capital, revenue or profit, and expenses.
- Asset accounts: increases are debited and decreases are credited.
- Liability accounts: decreases are debited and increases are credited.
